Ok this is the break down, however it will never be completly figured out unless lynch himself tells us. It has been a while since i have seen it but here goes. Almost all the movie is an imaginary world created by, jeeze i forgot her name, the other watts character, not betty, becuase she is imaginary. She did this because the real character of Camila rejected her(for the director Adam i believe), because they had the whole lesbo thing going. So the real character of betty tries to cap off the real character of Camila and she gets the blue key which is the sign that the people she hired did the job. However she is overcome with guilt, as is evident by her parents coming at the end, and she kills herself. It is not known when she has the fantasy and the point at which she kills herself.
